Can Microfinance Borrowers Challenge Unfair Recovery Pressure After Loan Default? & Across India

Facing MFI loan default and recovery pressure? Know borrower rights, RBI recovery rules, complaint options, settlement risks and documentation in India.

Can Microfinance Borrowers Challenge Unfair Recovery Pressure After Loan Default?

Loan default does not erase what you owe, but neither does it allow a lender or recovery agent to do whatever they want to you. One of the most important distinctions in Indian microfinance regulation is between fair recovery and coercive recovery practices. Borrowers need to know their rights on both sides of that equation: yes, you have to repay your loans, but you also have the right to dignity, privacy, fair communications and the right to lodge complaints.

If you’ve lost your job, fallen ill, run into trouble with a small business, suffered a drop in family income, faced crop-stress issues or had another type of financial emergency, you might find yourself struggling to keep up with repayments. It’s common for borrowers to feel panicked by visits from field officers or pressure from fellow group members, leading to promises you can’t actually deliver on. That just makes the problem worse.

BK Singh, counsel for Loan Settlement Agency, frequently reminds borrowers to divide their concerns into three separate questions: how much do I really owe, are the recovery practices used against me legal and what’s a realistic repayment or settlement offer we can put in writing? Filing a complaint about recovery harassment is not the same as requesting loan settlement.

BK Singh advocates for borrowers across Delhi NCR, Delhi, Noida, Ghaziabad, Greater Noida, Gurugram, Faridabad, Lucknow, Jaipur, Mumbai, Pune, Bengaluru, Hyderabad, Kolkata, Ahmedabad and other cities in India. The same basic RBI guidelines cover all regulated lenders, but the fine print on each lender’s policies and the solutions available in your specific situation may differ.

Why MFI Loan Default Matters in India in 2026

Microfinance activities are primarily based around small loans without collateral utilized by low-income families for living expenses, consumption, emergency requirements and micro-commercial activities. As per regulatory framework issued by RBI, microfinance loan refers to loan without collateral to a household with annual household income less than ?3,00,000. Responsible lending requirement under this framework mandates regulated entities to assess indebtedness of household and repayments obligations due on a monthly basis are capped at 50% of monthly income of the household.

BK Singh, an advocate of Loan Settlement Agency advises stressed borrowers not to regard each threatening message as a legal notice. Sender's identity, account number, name of lender, rights of recovery-agent and language used in demand should be analysed first.

Quick Facts

  • MF default won't make the loan go away.
  • If your bank/lender is an RBI regulated entity, they are expected to follow fair practices in recovery.
  • Harassment means using abusive language, threatening your family members, etc.
  • Calling up multiple times before 9am and after 6pm has been clearly defined as harassment by RBI under microfinance lending regulations.
  • Sending the debt to a collection agency does not let off the regulated entity from their responsibility towards you.
  • Filing a harassment complaint is different from seeking a settlement or restructuring/waiver.
  • Maintain records of payments made, call reminders and correspondence with the lender. You might need evidence.

Which RBI Rules Protect Microfinance Borrowers?

The Reserve Bank of India’s Code of Best Practices on Microfinance is binding on certain regulated entities namely commercial banks and defined classes of co-operative banks and NBFCs which include NBFC-MFIs. Areas covered under this code include assessment of household income and indebtedness, pricing, nature of repayment obligations, communication with borrowers and behavior during recoveries.

One provision under RBI instructions stipulates that regulated entities must have a system in place to identify borrowers who are struggling with repayment issues, communicate with them and advise on the options available to them. There are also certain prescriptions under the code with respect to places where recovery can occur and practices during field collections.

RBI also places specific prohibitions on aggressive recovery behavior. These include use of threats or abusive language, calling at unreasonable hours or frequency, intimidation of colleagues/borrowers family members, listing names of borrowers, threat of physical harm or making misleading statements about level of indebtedness or impact of not paying.

Loan Settlement Agency Advocate BK Singh advises documenting proof in cases where aggressive recovery tactics cross the line into harassment, threats and public shaming.

Who Needs This Guidance?

This advice can be especially useful for women borrowers, SHG members, JLG borrowers, street vendors, home-located workers, petty traders, daily-wage households, families with multiple small loans taken across different lenders. One income shock can have an impact on multiple EMIs together. Hospitalisation costs, job loss, lean season for business, failed crops, family illness or any sudden fall in income can lead to inability to make weekly/monthly repayments despite the borrower’s best intentions of wanting to keep the account in good standing.

In case of multiple loans, BK Singh Advocate, Loan Settlement Agency suggests keeping a separate lender-wise account that details the loan number, outstanding amount, EMI history and communications related to collections.

recommends maintaining a separate lender-wise tab if you have taken multiple loans. Enter the loan number, the amount left to be paid, EMIs paid and follow ups calls made.

What Should a Borrower Do After an MFI Loan Default?

Begin with the facts and not with harassment that you might be facing from them. Note down who the lender is, loan number, approved amount, repayment tenure, number of instalments paid and the outstanding amount they are asking for now.

Compare passbook entries/ UPI transactions/ e-receipts/ bank transactions/ cash pick-ups with the lender’s passbook. Send any discrepancy in writing if there is no clarification.

Explain your inability to pay also. Request for more time or altered instalments or no payments towards certain fees/grace interest/ renegotiate or settlement depending on the situation. Subject to the lender’s terms and acceptance of course.

Members who are looking at settling may want to refer this verified Microfinance Settlement Services page. Loan Settlement Agency’s advocate BK Singh advises members against paying an alleged settlement amount just because he tells you over a phone call. If settlement is agreed upon, have the amount and terms of settlement preferably in writing before making a payment.

Documents and Evidence Checklist

Documents would help only if there is any recover pressure/conflict and you want to negotiate/talk to lender. Following are helpful:-

  • Loan Agreement/Sanction letter
  • Loan card/EMI schedule
  • KYC documents provided at time of loan processing
  • EMI payment receipts
  • Bank statements showing the repayments
  • SMS/email/paper conversations with lender
  • Call details/recovery visit notes

Keeping a track of the above would enable you to see what has happened during the tenure of your account. Most things get clouded as the borrower does not keep track of proof of payments or conversations.

When Should You Consult a Lawyer or Borrower Representative?

If the bona fide of the big guy is doubted, if you are facing multiple MFI loans being clubbed together, if you have received legal notices or are being threatened by the borrower to pay-up without any written terms of settlement, you may want to seek loan settlement advice.

Loan settlement advice may be useful when multiple branch officials are calling up your employer/family members/neighbours, if you're facing allegations of harassment or coercion or even if you're just not sure if the settlement amount being asked will clear your account for good.

Loan Settlement Advisor and Advocate BK Singh can review your payment history/recovery emails/notices and waiver documents, identify the issue and draft you a suitable response.

Final Thoughts

Microfinance loan default should be handled rationally and with written records. MF clients should confirm dues, retain evidence of payment, document coercive collection conduct and express truthful inability to pay instead of making temporary promises to stop harassment. Indian law does not forgive bona fide debt just because it has turned difficult to repay. It does mandate licensed lenders to adhere to ethical collection and grievance redressal practices. Loan Settlement Agency founder BK Singh can help microfinance clients who want unbiased advice on negotiating with lenders regarding loan settlement, MFI collection harassment and repayment.
